Debt fund investing has emerged as a popular avenue for those seeking a balance between risk and reward in the residential real estate sector. Our platform specializes in lending to real estate investors focused on fix-and-flip projects, offering hard money loans tailored to their needs. The borrower-facing side of the fund that transacts with the actual fix and flippers is called Rehab Wallet. Below, we provide a detailed look into our loan structures, risk mitigation strategies, borrower demographics, and how market dynamics influence our operations.

Loan Terms and Interest Rates

Our debt fund provides two loan term options: 6-month and 9-month periods. These terms align with the typical timeline for completing fix-and-flip projects, which often span 4 to 6 months. The 9-month loan is available for projects with more extensive rehabilitation needs, but it comes at a slightly higher rate.

Borrowers benefit from competitive interest rates of 12% to 14%, which are higher than traditional loans but offer quick access to capital. Unlike banks, which emphasize creditworthiness, we focus on the property's value and the borrower's track record. This asset-based lending approach allows us to close loans in as little as 7 to 10 days, a significant advantage over the 30 to 60 days often required by conventional lenders. Speed is crucial in the house flipping business, and flippers often can't use traditional banks as a means to close their deals quickly.

Borrower Profile and Property Characteristics

The borrowers we work with are typically full-time real estate investors managing multiple projects simultaneously. On average, they secure 2 to 3 loans annually, primarily focusing on cosmetic renovations. Approximately 85% of the properties we finance require updates like painting, flooring, or kitchen upgrades, without structural changes.

Our loans average around $239,000, funding modest properties with an average size of 1,500 square feet. These usually feature three bedrooms and two bathrooms. By targeting single-family homes, we prioritize properties with broad buyer appeal and stable market demand.

Loan-to-Value Ratios

Maintaining conservative loan-to-value (LTV) ratios is a cornerstone of our risk management strategy. We cap LTV at 70%, with our portfolio averaging 66%. This conservative approach mitigates risk, providing a cushion against market fluctuations and ensuring we can recover our investment if foreclosure becomes necessary.

The Foreclosure Process

Understanding the foreclosure process is critical to evaluating risk in real estate lending. In South Carolina, our primary market, the judicial foreclosure process typically takes about two months. This relatively short timeline ensures that our capital isn't tied up for long periods in non-performing loans, allowing us to reinvest efficiently.

Policy on Owner-Occupied Properties

Our lending policies exclude owner-occupied properties, focusing solely on professional investors rehabilitating homes for resale. Lending to owner-occupied homes involves additional regulations and licensing, making it less attractive for our business model. Additionally, most consumers in this category opt for traditional bank mortgages with lower interest rates and longer terms.

Foreclosure Policy and Borrower Support

While we take a cautious approach to lending, we understand that unforeseen challenges can arise. To support borrowers facing difficulties, we offer loan extensions and a grace period of up to 60 days before initiating foreclosure proceedings. This collaborative approach prioritizes long-term relationships over aggressive recovery tactics.

Borrowers actively working to resolve their loans and maintaining monthly interest payments may qualify for an extension with a 1% fee. This flexibility demonstrates our commitment to balancing investor protection with borrower support.

Draw Process for Borrowers

Our draw process is managed through a proprietary tracking tool designed to ensure transparency and accountability. Borrowers are required to submit time-stamped pictures and videos as visual evidence of their project's progress. This ensures that funds are being used appropriately and in alignment with the terms of the loan.

Financial Auditing and Compliance

The financials of our debt fund are reviewed annually by a professional firm in Atlanta, GA, focused on tax planning and tax liability to align with our tax preparation processes. This third-party review enhances investor confidence, providing assurance in the accuracy and reliability of financial reporting.

Payouts to Investors

Investors can expect payouts around the 20th of the month following the end of their investment term, whether they've opted for the 6% or 8% return rate. This predictable payout schedule is critical for investors planning their cash flows.

Many investors choose the monthly compounding option instead of receiving immediate payouts. By doing so, they can achieve a higher overall return, since they're earning interest on the reinvested earnings. This compounding strategy is a smart approach for building long-term wealth.

For higher investment amounts, the fund offers 9% or 10% returns with lockup periods.

Tax Implications for Investors

As a passive investor in our debt fund, returns are classified as interest income and are subject to ordinary income tax. This clear tax treatment simplifies financial planning for investors.

Since the fund doesn't own the underlying real estate assets, there's no depreciation benefit available. The fund's role is solely to provide loans to borrowers.

Loan Performance and Investor Returns

A common question is how many loans need to perform for the fund to maintain its investor distributions. To sustain the 6% and 8% return levels, approximately 50 to 60% of the loans must perform effectively. The combination of high interest rates and additional fees creates a cushion, enabling consistent returns even in challenging scenarios.

Since its inception in June 2020, the fund boasts a 0.2% default rate. This exceptionally low rate reflects the effectiveness of our team in vetting both borrowers and the underlying assets. To date, these few defaults have never affected passive investor returns.

Default Risk and Mitigation

While defaults are rare, the risk still exists. To mitigate this, we diversify risk across the entire portfolio. Even in the unlikely event of widespread defaults, we're prepared to establish a Real Estate Owned (REO) Division. This division would be led by an experienced managing partner with over 18 years of home-flipping expertise, ensuring that assets are either flipped or rented until market conditions improve.

We strategically hired a Compliance Director with two decades of experience in expense management and loss mitigation. This role focuses solely on mitigating risks and minimizing the impact on the fund's performance.

Impact of Market Dynamics

Our business model has demonstrated resilience in the face of economic challenges, such as regional banking issues and credit tightening. The recent credit crunch has, in fact, increased demand for alternative funding sources like ours. This reflects our robust underwriting standards and deep understanding of market trends.

While commercial lending has been significantly impacted by the credit crunch, residential hard money lending remains relatively unaffected. Less than 1% of our loans are tied to commercial properties. Although credit has become more expensive, we continue to underwrite loans conservatively, focusing on experienced borrowers rehabilitating single-family homes under $300,000, a market segment where demand still far exceeds supply.

Mitigating Risks in a Fluctuating Market

We employ multiple strategies to mitigate risks associated with high LTVs, misuse of funds, unfamiliar markets, and simultaneous foreclosures. These include rigorous underwriting practices, careful monitoring of fund usage, and a strong focus on our primary markets. Our emphasis on Southeastern states like South Carolina, North Carolina, and Georgia allows us to leverage the stability of real estate markets in these regions.

Regulatory Compliance

Compliance is a cornerstone of our operations. By lending primarily to business entities, we operate outside the scope of certain residential lending regulations, such as the Dodd-Frank Act. However, we maintain strict adherence to all applicable laws, ensuring that our loan agreements remain enforceable and within legal boundaries.

Future Prospects and Market Adaptation

Our strategies reflect a balanced and forward-thinking approach to real estate lending. By combining strategic growth with robust risk management and swift market adaptation, we've established a sustainable model for real estate investment. As the market evolves, our focus on compliance, borrower support, and strategic market selection will continue to drive our success.
